There is a small tower in the water behind the entrance to Wizard Peek. Walk on the little ledge around to the back and the key is inside the tower.
Tuco the Balloonist will only take you to the next world if you have 5 Dragon eggs, but if you talk to him again he will offer to take you to a world where you have not found an egg. It seems to be random which world he takes you to.
